If I'm playing an online game, I want the thing that separates my performance from that of my competitors / team mates to be my ability at the game. Not hardware specs, and not haxx. Even in none competetive games or areas of games (e.g. chat lobbies or trading rooms) the ability of hacks to ruins an experience simply can't be ignored.
Decisions about which peripherals to allow for games has to be a trade off between user choice and game balance, but I think the massive imbalance for FPS between mouse + keyboard and pad can't be ignored, or left unaddressed for online console games.
The alternative to Xbox Live being "caged" isn't really an alternative at all. The way that games like Ultima Online have such tight controll over user accounts, and frequent fixes against cheating, are evidence of protecting the service in a similar way. And if you aren't happy to play on public servers on PC games, to an extent you're putting yourself in a self made cage to acheive the same goal.
The fact that all online capable Xbox games have to go through Xbox Live is another issue however, IMO.
